It indicates that changes in the dependent variable y are caused by changes in the independent variables x j in a specific way. Based on economic theory, each model represents a set of conjectures and hypotheses about relationships among economics variables y , x1 , . . ., xk from which some logic conclusions can be drawn. The conclusions consist of interpreting economic phenomena we observed as well as making predictions. We should, however, understand that models, as Nobel laureate Haavelmo put it “are all our own inventions in a search for an understanding of real life; they are not hidden truths to be discovered.” Moreover, an economic model can only give a general description of the relationship among economic variables while the exact quantitative specification is never certain. For example, consumer demand theory can only tell us that for a good, say, coffee, there is a negative relationship between the quantity demanded and the price. But how much quantity demanded will result from 1 percent change in the price is never indicated in any demand theory. What we can do is then to examine data on price and quantity demanded and try to infer the presumed quantitative relationship among the economic variables from the data. Let’s consider a more concrete example. From consumer demand theory we know there is a general qualitative demand relationship between the quantity demanded Q t and the price Pt for coffee: Q t = f ( Pt ), while the exact specification of f is unknown. In order to pursue a more precise quantitative analysis, we must make some assumption about the functional form f .
