2 the calculation of profit
In accordance with the accruals concept profit is calculated by matching: 1. Income earned during the period (whether received or not ); and 2. Expense relating exclusively to the period used up ( whether paid for or not ). The accruals concept results in profit not being equal to net cash flow for the accounting period.
Both costs of goods and expenses incurred to make goods ready for sale are associated with products, and that is why they are often called product costs. However, there are a few types of expenses that can not be directly traced to a specific product. Such costs include advertising, administrative salaries, insurance, etc. and are called selling and administrative expenses. Since these costs are expensed in the period in which they are incurred, they are labeled period costs. On the other hand, product costs are expensed in the period of sale without due thought or consideration of the time the goods were purchased by the company.

7.2 The Ratios Used for Analyzing Financial Statements
Short-term Solvency Ratios
In the short run, a company’s or a firm’s survival depends on its ability to pay its immediate debts. Such payments require cash. Short-term solvency ratios measure a company’s relative liquidity. Thus, the higher a firm’s liquidity ratios, the lower the risks involved for investors. The two most commonly used liquidity ratios are the current ratio and the quick (or acid-test ratio).
